What does "high quality files mean" for extraction? The faq does not specify this

It's kind of a subjective thing, but an overly compressed jpeg image is not a "high quality image".
The general mantra applies here: you put junk in, you'll get junk out.

Youtube videos aren't great, to be honest, as the compress the living hell out of them, so they tend to have a fairly low bitrate.
Blu-ray/HD rips tend to be better, but youtube videos will work at a pinch. No need to re-encode to mp4. Unless you are just muxing to a new container, you will just be reducing the quality further.
